This paper provides a rationale, scope, and detailed analysis of the Financial Accounting Standards Board (FASB) Statement No. 123 R, which establishes the standards for the accounting for transactions in which an entity exchanges its equity instruments for goods or services. The paper explains that, in general, this statement applies to executive compensation packages that contain shares of stock and/or derivatives thereof, impacting the treatment of options as compensation and resulting in an increase in the cost of using options as a form of compensation. The paper suggests that before deciding to continue with options-based compensation models, organizations should understand the ramifications of Statement No. 123 (R) thoroughly. Not only does FASB Statement No. 123 (R) cover employee compensation using equity or equity-based instruments, the paper concludes, but it also removes the favorable tax treatment previously given to stock options, which means that organizations must either choose a model of valuing options or find new ways to compensate their talent.

"Should we decide to continue with options-based compensation models, we should understand the ramifications of Statement No. 123 (R) thoroughly. We will need to select an options-pricing model. The revised Statement eliminated intrinsic value as an option, but left three other types of models as possible options. Should the option in question be subject to a liquid secondary market, the market will determine the price. In other situations we will need to calculate the price based on a binomial "lattice" model, the Black-Scholes-Merton model or a Monte Carlo simulation. Most companies have selected Black-Scholes-Merton, but the FASB recommends the lattice model as the more accurate. Given that, there is the potential for the FASB to restrict the use of other models in future. However, the lattice model is more complex that Black-Scholes-Merton so we should strongly consider using that model until told we can no longer do so. It should be noted that there is a degree of flexibility with regards to the selection and valuation of inputs. SAB 107 allows for companies to use any model that meets the FASB requirements and was performed in good faith, regardless of outcome."
